Commercial Mortgage vs Business Loan: Which Fits Your Funding Goal

Estimated Read Time: 5 Minutes

Plenty of business owners start with the lender and work backwards. A better way is to start with what the money is for, because that usually points to the right product. A commercial mortgage and a business loan can both put cash into your business, but they do different jobs. Here’s how to tell which one suits you.

What is a commercial mortgage?

A commercial mortgage is a loan secured against a commercial property. You might use it to buy premises you’ll trade from, to buy a property to rent out, or to release money from a building you already own. The lender takes a legal charge over the property. Because that gives them solid security, a commercial property mortgage typically comes with longer terms and lower rates than unsecured borrowing. Terms of 10 to 25 years are common, which keeps monthly payments manageable.

There are two broad types:

  • Owner-occupied: you buy or refinance the property your business operates from. The lender looks closely at your trading accounts and cash flow.
  • Commercial investment: you buy a property to let. Here the lender cares about the rental income and how well it covers the repayments.

Lenders usually expect a deposit, often 25% to 40% of the property value, though it varies by lender and the strength of the application. Expect a valuation, legal work and a longer process than a simple loan. A commercial mortgage loan can take weeks rather than days to complete.

What is a business loan?

A business loan is a lump sum you repay over a set term, with interest. It isn’t tied to buying property. People use business loans for working capital, new equipment, a vehicle, stock, marketing, hiring, a refurbishment or a one-off cash flow gap. Terms are normally shorter, often between one and five years, and some are available without property security, though lenders may ask for a personal guarantee. Because there’s less to value and less legal work, decisions and funding tend to be faster.

The main differences at a glance

  • Purpose. A commercial mortgage is for property. A business loan is for nearly everything else.
  • Security. A commercial mortgage is secured on the building. A business loan may be unsecured or secured against other assets.
  • Term. Mortgages run long, often decades. Business loans run shorter, usually a few years.
  • Speed. Mortgages involve valuations and legal checks, so they take longer. Business loans can move quickly.
  • Size. Property purchases usually need larger sums, so mortgages tend to be bigger. Business loans suit smaller to mid-sized needs.
  • Cost over time. A mortgage often has a lower rate, but you’ll pay interest for far longer. A shorter business loan can cost less in total interest even if the rate is higher.

Which one fits your goal?

  • You’re buying premises. A commercial mortgage is the natural fit. Spreading the cost over the long term beats paying rent indefinitely, and you build equity in the property.
  • You’re buying an investment property. Again, a commercial property mortgage, where the rent should help service the debt.
  • You want to raise money from a building you own. A commercial mortgage loan secured on that property can release cash, often at a better rate than unsecured funding.
  • You need equipment, stock or working capital. A business loan is usually the better match. Tying a short-term need to a 20-year property debt rarely makes sense.
  • You need money quickly. If a supplier discount, contract or seasonal rush is on a deadline, speed matters. A business loan is generally the quicker route.
  • You’re not sure. Some businesses end up with both: a mortgage for the building and a loan for what happens inside it.

A few things to check before you apply

  • Match the term to the asset. Borrow for as long as the thing you’re buying will be useful, not much longer.
  • Look at total cost, not just the rate. Arrangement fees, valuation costs, legal fees and early repayment charges all add up.
  • Know your numbers. Lenders will want recent accounts, bank statements, forecasts and, for property, details of the building and your deposit. Having them ready speeds things up.
  • Think about repayment pressure. A lower monthly payment is useful, but make sure the loan still works if trading dips for a few months.
  • Check what’s at stake. With a secured loan, the property is on the line if repayments stop. Be honest with yourself about the risk.

Where Nucleus Business Loans fits

If your goal is the building, a commercial mortgage is probably where to look. If the money is for the business itself, such as working capital, equipment or growth, a business loan is usually the simpler tool, and that’s what Nucleus’s business loans are for. Nucleus loans suit new and established businesses that want funding.

Open Banking is an essential part of the application. You share your business bank data securely, and Nucleus uses it to assess how the business trades, rather than relying only on paperwork. Nucleus business loans aren’t a commercial mortgage, so if you’re buying a building, that’s a different route. For everything the business needs to run and grow, they can be a quicker and simpler way to get funded. Contact us to learn more about our loans.

The short version

Use a commercial mortgage when the money is for property, and you want long-term, lower-cost borrowing. Use a business loan when the money is for the business itself, and you want it faster and for a shorter period. The right choice comes down to what you’re buying, how long you’ll use it and how quickly you need the cash.
